Your computer uses 2.5" ATA drives, not SATA like newer computers. You can have any capacity hard drive in your computer. However, your computer will not support any partition larger than 128GB. If you were to buy a 320GB drive (one of the bigger sizes for 2.5" ATA drives) you would have to have to partition it into 3 partitions, and then Mac OS would be able to be installed on it.

The limit is placed on the drive hardware itself, not on the partitions. Nothing will be gained by partitioning. The computer cannot partition the drive and cannot see the partitions beyond the first 128GiB / 137GB of the drive if it is partitioned on another computer before installing it in this one. The only way around the limit is by using a third-party HDD driver, such as the one from Intech Software.

By the way, Mac OS can be installed on the drive no matter the partitions. You just cannot use more than 128GiB / 137GB of the drive.
